Short story: This only matters if you convert from YUV to RGB, and while VirtualDub is doing this correctly, there are a lot of playback situations where it isn't done correctly.

The inference of the post at Videohelp is that 'VirtualDub is screwing up' Mpeg-2 video.
Is the 'screwing up' the conversion of YV12 to RGB colour format (with a consequent loss of colour information) and does the 'Fast Recompress' setting get around this. If it does and filters are then applied - are they then converting to RGB (with a consequent loss of colour information) or is the video staying in YV12 format from start to the final output as AVI. |

Multiple issues involved here. That blocky sky, though, is just the default input preview setting (16-bit), and you should never see anything that bad in the output pane or in the actual output, unless you've explicitly requested 16-bit RGB output.
You do want to check that you're not getting interlaced chroma pushed through as the YV12 format, which will hose your chroma. You'll know this is happening if you see interlacing artifacts in color only around edges.
