Capture Issues, Trying to figure capture mode

OK I'm a seasoned engineer but not in all these video concepts. Was trying to just use my VC500 and do capture of standard NTSC video from a VHS machine with its bundled SW but as you probably know it's a walking disaster, enable capture and I get diagonal lines all over the screen and still it doesn't save a file (the driver install is probably good though). So I download VirtualDub and the diagonal lines are sure gone but there's all this "excess frame" on the screen on the bottom and to the right. This doesn't SEEM normal to me but maybe it's just there so you can look at sync, would you need that? I keep thinking it looks like the sampling isn't in sync with the video. Looking at options for "capture setup" or "preferences" but I'm not sure what I'm trying to set or what it's supposed to look like. I'm also hoping I'll see something like "defaults for US NTSC capture" but no I see all this about pulldown and compression and filters. Can someone at least tell me what the use of my VC500 implies that I should use for settings, if anything in fact needs to be set? I'd LIKE to do compatible DVD authoring too (at the end), I have VLC and Handbrake and a few others (CDBurnerXP), would like to hear what else I should need, but I really want to know how to get that frame displaying what I expect, or know why it's not.

Once virtualdub's in capture mode all the options should be on the video menu just the 'source' entry
Can't be more specific as the options will depend on your drivers and hardware + I never do capturing so there's nothing else I can add

OK Abrazo, great stuff! I followed all the instructions for the first post, ran a capture, the frame raster looks great, so do the stats. But if I run the captured file (either in VirtualDub OR in VLC) I'm back to looking at downward-sloping diagonal lines. The frame rate it's encoding is sure enough just below 30 but I'd have to guess the viewers THINK they're looking at 25 (that's a guess but it's something a little like that). Is there something I need to set manually so it's telling the viewer exactly what the file encoding is? (That might be the wrong term, I don't think this is anything like a wrong codec, something like that would have given me a message I would think.) Any general places I should look, anybody? Seems like I'm almost there, this is SO MUCH better than that Diamond junk!

Found the video problem. Hi-res capture of video would be 704x480 but the VC500 doesn't support that. 720x480 yields the problem I described so you just drop down to 352x240, yes I know it sounds like it would look HORRIBLE but some of this stuff was originally on film so it's not really all that bad. Also the VC500 has audio jacks but I guess the setup wants you to route audio through the sound card line input. Looks like it's all under control, I will need to convert the AVI to MPEG-2 but I already got some recommendations for that, thanks guys!

On the other hand, the reviews of it are all of the "wouldn't buy another one" type

When myself, I first select the NTSC video standard via Video > Capture filter (VCR input may NOT be checked), and after that I go to Video > Preview pin, I have the possibility to select 720 x 480.
I do not know where you are getting the 704 x 480 ...
Probably this 'wrong' format of the images does result in diagonal lines when you replay the recorded video.
Eventually by adding a 'Resize' filter via Video > Filter chain > Filter List..., and then 'Enabling' this, you could try to circumvent the problem.

Concerning audio... When you look in the Audio-menu of VirtualDub (when in 'capture mode'), you should be able to select the "Capture device".
